If two competitor with the same keyword but difference location targeting, target for different city in the same country, do they compete in the auction of the keyword?

Exactly not, same keywords of two competitor which are using different targeting location in same country does not participating in ad auction. Google adwords system more precisely provide result according to relevancy of search term and location. So don't worry about it. if two ads are running for same country with different city targeting. They never compete each other.

Google Auction for keywords biding is real time. Each time an AdWords ad is eligible to appear for a search, it goes through the ad auction. Read more about auction - https://support.google.com/adwords/answer/142918?hl=en
